Which of the following would a search engine prefer as a subdomain for Albany, NY or would it not matter?

albany.mydomain.com
albany-ny.mydomain.com
albany_ny.mydomian.com

Choose #1 or #2, avoid _

Also, if you have them to spare, park that subdomain on it's own IP.

new-york-city-ny.mydomain.com = I'm assuming Google doesn't like this but you might want to double check. You might also want to double check how Google ranks subdomains. It used to be en vogue for SE spammers to use them and I heard Google doesn't dig 3rd level subdomains as much anymore.

Maybe a hyphen makes it easier for a SE to split the domain name into the keywords. So I would use #2.

Regarding #3: You can only use letters, numbers and hyphens in Domain Names, as long as you don't want to use IDN.
