They definitely cache the images. The thumbnail will show, even on a result that is now a 404.

A judge isn't going to know or care what hotlinking is. If he can see a hardcore thumb in Google's results then he'll consider that Google are presenting that content.

I guess there two laws in the USA! One for the Multi-Billion dollar corporations and indiviuals that can pretty much get away with murder, and another for the others....
