If he did it with correct promotional material and only sent to LS, there is nothing that is wrong with using the LS tube domain.

Steve should take the domain, make a tube site for his members areas with two minute long content clips, make it whitelabel-able and sell it to other programs for a members area upsell.

Steve never said it did. He asked him WHAT his plans were. And I think it's pretty obvious that when you are building a new site to exclusively sell tube traffic, and you are building a network of tube sites at the same time....that domain would be best used to promote Lightspeed Cash. And that would require Steve's permission, which he wouldn't grant. Instead he would ask for that domain to be transferred to him. As is his right.
Point is that unless you are going to have NO porn at all on that domain...it legally belongs to Steve. I don't know you, but if you do own any domains and/or produce content and/or are an actual person in the business of pornography...you should know this already.
