I am pretty sure its just a way of restricting a user or an entire website to only use so much bandwidth.

It limits the amount of bandwidth that one IP on a server can push out.
So if you have an IP throttled at 1 meg, then it will never push out more than 1mbps, even if you're getting a million server requests a day. Downside is that your site will drag ass during peak traffic times. Upside is that you won't get any surprise bandwidth charges.
