You should refound his deposit if you're not going to finish the project.
Just by agreeing you took his deposit, and didn't finish 100 % of the work, makes it bad business.
As I said, it's YOUR fault for underbidding on a project, so you should either finish it, or give him a refound AND the work done as compensation for the time wasted.
